How 401(k) contributions work in 2026

A traditional 401(k) contribution is subtracted from your gross pay before federal and state income tax are calculated. That means every dollar contributed reduces your taxable income for the year — you pay tax on that money only when you withdraw it in retirement, when your bracket is often lower.

The catch: FICA (Social Security 6.2% + Medicare 1.45%) is not skipped. It applies to the full gross paycheck including the portion you defer. Roth 401(k) contributions work in reverse — no tax break today, tax-free withdrawals later.

Example: $75,000 salary at 10% contribution

    ItemNo 401(k)10% contribution
    Gross salary$75,000$75,000
    401(k) contribution$0−$7,500
    Federal + state tax (TX)≈ −$9,600≈ −$7,950
    FICA (7.65%)−$5,738−$5,738
    Annual take-home≈ $59,662≈ $53,812
    Take-home drop−$5,850 (not −$7,500)

Contributing $7,500 only reduced take-home by ~$5,850 — the other $1,650 came back as federal-tax savings. State income tax would add more savings in states like California, Oregon or New York.

Employer match — always take it

Most employers match 50–100% of the first 3–6% of salary you contribute. A 100% match up to 4% of a $75,000 salary is $3,000/year of free money — an immediate 100% return before markets even move. Any serious retirement plan starts with capturing the full match.
